\n\u3010Abstract\u3011Empirical evidence suggests that protectionism varies considerably over the business cycle. This paper explores the cyclical pattern of trade protection in a simple New Keynesian open economy macro model. Tari ff rates are determined endogenously in a sustainable equilibrium of a two country trade policy game. Our results show that the equilibrium pattern of protectionism depends critically upon both the exchange rate regime and the degree of price stickiness. With pre-set prices, the incentive to levy tari s is greater when the exchange rate is floating, since a fixed exchange rate removes the ability to manipulate the terms of trade. If price are fully
\nflexible, we find that protectionism is a-cyclical – sustainable tari ffs are constant over time. By contrast, with pre-set prices, tariff rates in the sustainable equilibrium respond to both monetary and productivity shocks. But the degree of protection may be pro-cyclical (in response to monetary shocks) or counter-cyclical (in response to productivity shocks). Using a multi-country data-base on trade disputes, we present empirical evidence that supports the model’s implications, both for the importance of the exchange rate regime in protectionism, and for the cyclical response of tari ffs to monetary and productivity shocks. <\/p>\n
